Critical Defect Rate Rises to 1.58%, Per ACES Mortgage QC Industry Trends Report

The latest report analyzes post-closing quality control data derived from ACES Quality Management & Control® software.

Notable findings from the Q1 2024 report include the following:

* The overall critical defect rate increased 3.27% to 1.58% in Q1 2024, ending five quarters of decline.

* While Income/Employment remains the leading category of defects, performance improved tremendously quarter-over-quarter in this category.

* Defects increased in two of the four major underwriting categories, with Credit defects nearly doubling from Q4 2023.

* Legal/Regulatory/Compliance defects increased by 208.37% to 16.22%, becoming the second-highest category of defects this quarter, followed by Loan Documentation at 14.41%.

* Insurance defects, while usually negligible, comprised 8.11% of all defects.

* Although refinance review share declined this quarter, defect share doubled, indicating a degradation in quality in this area.

* Defect share outstripped review share for conventional loans this quarter, most certainly fueled by the surge in refinance defects.

* Both review share and defect share declined in the FHA category. Lenders also saw substantial improvements in VA defect share despite significantly increasing review share over Q4.

"Given origination levels in the first quarter of this year, the findings in this report showed greater changes than expected," said ACES Executive Vice President Nick Volpe. "Historically, defect rates decrease when there is a decline in origination levels; however, that was not the case for Q1. Mortgage lenders are no strangers to market adversity. While the market is shifting, we hope this report will serve as a reminder to reinforce quality control across the board."

Findings for the Q1 ACES Mortgage QC Industry Trends Report are based on post-closing quality control data derived from the ACES Quality Management and Control® benchmarking system and incorporate data from prior quarters and/or calendar years, where applicable. All reviews and defect data evaluated for the report were based on loan audits selected by lenders for full file reviews.

Although the critical defect rate remains low by historical standards, the increase in a quarter with record-low origination volumes is concerning. Critical Defect Rate Declines Five Straight Quarters, Ending 2023 at 1.53%, Per ACES Mortgage QC Industry Trends Report

The latest report analyzes post-closing quality control data derived from ACES Quality Management & Control® software.

Notable findings from the Q4 2023 report include the following:

* The overall critical defect rate declined 8.38%, ending the quarter at 1.53%.

* The overall rate for CY 2023 was 1.68%, down 19.18% from CY 2022.

* Of the four major underwriting categories, Credit and Liabilities improved in Q4 2023, while defects increased for Assets and Income/Employment. However, only one category - Credit - improved overall for CY 2023.

* Income/Employment remains the leading category of defects reported in Q4 2023, with Assets and Borrower and Mortgage Eligibility completing the top three categories of defects cited.

* Income/Employment and Assets were also the top two most cited defect categories for CY 2023, with Loan Documentation in third place.

* The sub-category analysis for both Q4 2023 and CY 2023 showed a tremendous increase in Calculation/Analysis-related errors for the Assets category. Eligibility-related defects also increased in the Credit and Income/Employment categories in Q4, while CY 2023 saw moderate increases in Credit Documentation, Income/Employment Analysis and Eligibility.

* Purchase review share decreased by 1.34% over Q3, while refinance review share increased by 8.79%. Defect-wise, purchase share increased by 6.28%, and refinance share decreased by 36.2%.

* VA review share increased the most in 2023, rising 19.44%, followed by a 4.46% increase in FHA review share. USDA review share declined by 15.63%, as did conventional by 4.22%.

* While FHA defect share increased by 1.85% quarter-over-quarter, USDA and VA loans experienced the most increases in Q4, rising 8.62% and 8.48%. While USDA review share also increased in Q4, VA review share remained relatively flat.

* For CY 2023, conventional and FHA defect share increased 5.83% and 11.6%, respectively. Defect share decreased by 68.15% for USDA loans and 26.61% for VA loans.

* The overall critical defect rate decreased by 2.91% to 1.67%, representing four consecutive quarters of decline.

* Despite its improvement over the last quarter, Income/Employment continues to lead all defect categories, followed by Loan Documentation and Borrower and Mortgage Eligibility.

ACES Q2 2023 Mortgage QC Trends Report Finds Critical Defect Rate Declines for Third Consecutive Quarter

Notable findings from the Q2 2023 report include the following:

* The overall critical defect rate decreased by 3.37% to 1.72%, marking the third consecutive quarter of decline.

* Defects in the Credit and Liabilities categories increased for the second straight quarter.

* While Income/Employment and Assets continued to improve, these remain the top two defect categories for Q2 2023, followed by Loan Documentation at No. 3.

* Analysis of the core underwriting sub-categories showed dramatic improvement in Asset Eligibility from Q1, whereas Credit Documentation and Income/Employment quality deteriorated significantly.

* After increasing slightly in Q1, Appraisal defects declined in Q2.

* Q2 marked the third consecutive quarter where purchase and refinance transactions achieved relative defect parity.

* Last quarter's improvement in FHA defects proved momentary, as defects rose this quarter, outstripping review share. Defects decreased across USDA, VA and conventional loans, with VA loans experiencing the most improvement.

"The downward trend in critical defect rates over the last few quarters speaks to the care lenders are putting into each loan. Notable findings from the Q1 2023 report include the following:

* The overall critical defect rate declined by 3.26%, ending at 1.78% and marking the second straight quarter of decline.

* In the major underwriting categories, Assets and Income/Employment improved, while Credit and Liabilities deteriorated.

* Despite its improvement this quarter, Income/Employment remained the leading defect category, followed by Assets and Legal/Regulatory/Compliance.

* The sub-category analysis showed increases in eligibility-related defects for both the Assets and Credit categories, whereas this seems to have been the primary driver of improvements in the Income/Employment category. However, analysis- and documentation-related errors both increased this quarter, with documentation remaining the largest sub-category of defects for both the Income/Employment and Asset categories.

* Appraisal defects increased, albeit nominally, for the second straight quarter.

* Purchase and refinance shares held steady in Q1, achieving defect parity for the second consecutive quarter.

* FHA defect share declined after two consecutive quarters of increase. While USDA defects continued to improve, VA defects increased significantly in Q1, and conventional defects also grew slightly.

"While the drop in origination volume has challenged the industry, it has also enabled underwriting and QC teams to be more diligent with each loan file, resulting in higher loan quality. The continued decline in the overall critical defect rate on the heels of last year's historic high indicates lenders have not let the desire for volume override the need to reduce errors and mitigate risk," said ACES Executive Vice President Nick Volpe. "With the recent changes to Fannie Mae's pre-funding QC reviews and post-closing QC cycle times, time will tell in the following quarters how diligent lenders have been in maintaining loan quality and investor requirements."

Findings for the Q1 2023 ACES Mortgage QC Industry Trends Report are based on post-closing quality control data derived from the ACES Quality Management and Control® benchmarking system and incorporate data from prior quarters and/or calendar years, where applicable. All reviews and defect data evaluated for the report were based on loan audits selected by lenders for full file reviews.

"The tough decision lenders were faced with at the beginning of the year appear to be paying off. Lenders reported a pre-tax, per-loan net loss of $1,972 in Q1. This result is an improvement over Q4 2022's record $2,812 per-loan loss and reverses the trend of production losses that began in Q4 2020," said ACES CEO Trevor Gauthier. "We expect this data to continue to improve in the coming quarters. * Mylar filters -- Aluminized mylar plastic sheets are available as eclipse vision glasses or can be cut and made into a viewing box. Do not use it if there are any scratches or damage to the sheet.

* Additional options -- Viewing the solar eclipse on TV or at a planetarium are always great options.

With any of these methods, make sure that the products are not damaged, scratched or broken to ensure maximum eye protection.

Q4 2022 ACES Mortgage QC Industry Trends Report Shows Decline in Critical Defect Rate to 1.84%

The quarterly defect rate declined 25.5% over Q3, though the annual defect rate remained above 2% for 2022 /ScoopCloud/ -- ACES Quality Management® (ACES), the leading provider of enterprise quality management and control software for the financial services industry, announced the release of its quarterly ACES Mortgage QC Industry Trends Report covering the fourth quarter (Q4) of 2022, as well as the full calendar year (CY). The latest report analyzes post-closing quality control data derived from ACES Quality Management & Control® software.

Notable findings from the Q4/CY 2022 report include the following:

* The overall critical defect rate declined 25.5% over Q3 2022, ending the quarter at 1.84%.

* Due to two consecutive quarters of +2% defect rates, the overall rate for CY 2022 was 2.07%.

* Of the four major underwriting categories, Credit improved considerably over Q3, while Liabilities achieved a more modest improvement. Both Assets and Income/Employment increased significantly, ending Income/Employment's multi-quarter trend of decline.

* Income/Employment remained the leading category of defects reported, with Assets and Borrower and Mortgage Eligibility completing the top three categories of defects cited.

* A sub-category analysis of the Assets and Income/Employment categories found documentation to be the leading driver of defects within these two categories.

* Appraisal defects also increased in Q4, ending another multi-quarter trend of decline.

* Purchase share remained high in Q4, with the industry achieving defect parity for the quarter.

"After last quarter's historic high of 2.47%, the reduction in Q4's critical defect rate to a sub-2% level is encouraging and illustrates just how much the precipitous drop in origination volumes impacted lending operations," said ACES Executive Vice President Nick Volpe. * A sub-category analysis of the Assets and Income/Employment categories uncovered troubling defect trends related to eligibility.

* Appraisal defects declined once again, now reflecting a multi-quarter trend.

* Purchase share dominated in Q3 2022, as expected given market conditions, while review share for FHA, USDA and VA loans increased.

* In a reversal of last quarter's findings, FHA defect share saw a moderate increase in Q3 2022, along with a slight defect increase in conventional loans. USDA and VA loan defects improved significantly last quarter.

"The overarching theme for this quarter's report is the effect of sharp declines in loan volume and interest rate volatility on lenders' operations. With purchase originations down nearly 20% quarter-over-quarter and close to 50% year-over-year, lenders are fighting to keep every potential piece of business that comes their way and, perhaps, becoming more aggressive in their borrower qualifications," said ACES Executive Vice President Nick Volpe.
